Thompson had been linked with the job following his departure from Anfield but has contacted Chester chairman Stephen Vaughan to rule himself out of the running.
Vaughan revealed: "Phil said he was flattered to be linked with us, but he thought that we needed a manager with lower division experience, and I wouldn't disagree with that."
John Aldridge, Steve McMahon and Ian Rush are all said to be interested in the vacancy.
